I think the issue is more that they're locked on one platform, while being a multi-media property. So all the people who are into the pokemon tv show but don't have nintendo hardware are desperate for something pokemon-y.
Scarlet got so-so reviews (though my kids are enjoying it at the moment), but pretty much all the other ones like Arceus, Sword/Shield, Let's Go Pikachu got good reviews. They do seem to have attempted to move into more modern/western open world 3d with in-world battles.
The demand seems so high that I'm kinda surprised they've even done that. But basically that's nintendo's thing, isn't it? Release the same games over and over again, just a bit improved for each new system (mario, mario kart, etc..)

Not sure I really buy the argument that there are lots of people looking for a really good alternative to Pokémon. There are already quite a few of those around and you don't see them doing Pokémon numbers (I assume they do alright, but certainly not millions of sales/player counts).
Feels like this mainly has just received attention because it has an element of Reddit shit posting about it, leans into the current vogue of survival/crafting games (by most accounts, it is more that genre than it is Pokémon) and the added bonus of the various minor controversies around resulting in an image of it annoying "all the right people".

In the talk about what Nintendo would do, they've actually come for this and threatened legal action against him. Now mind you, he was looking to sell the mod so that was incredibly stupid. But given how quick they were to react to this, the fact that they haven't made legal action against Palworld might be an indication of it being acceptable copying? Or perhaps it might change as the game is wildly successful.
In short, they've decided not to allow Pokémon mods to be hosted there.
It's interesting, because they are happy to host a whole range of mods for other games that port in vast quantities of copyrighted material, but the threat of Nintendo getting litigious about it has apparently made their sphincters pucker.

It's the sensible thing to do, really. Can't blame them.
In regards to the game itself, it's actually really enjoyable. Satisfying gameplay loop, the graphics aren't dogshit and player agency is fairly open. Can't comment on endgame, or how it will fair 6 months from now, but the game is good. It's also suitably priced so I'm not surprised there's so many players on steam. I imagine if you add in pc/xbox game pass the figures spike ridiculously.

I guess I enjoyed the first few hours with the game, but really can't be arsed going back to it. Feels like another 10 or so hours of the same basic gameplay loop before I even get guns doesn't really seem worth wasting my time with.
It's my first survival game and will probably be my last. I can see the appeal, but fuck that shit.
